Deterministic vs stochastic models in actuarial science: excerpt from page 50 of the BBA 403 notes
Excerpt from page 50
Deterministic vs stochastic models
A deterministic model fixes every assumption at one best-estimate value, so it gives one single answer. A stochastic model treats one or more assumptions as random variables, is run many times and gives a range of possible results with their probabilities.
| Basis | Deterministic model | Stochastic model |
|---|---|---|
| Assumptions | Fixed single values | Random variables with probability distributions |
| Output | One single result | A range or distribution of results |
| Randomness | Ignored | Explicitly allowed for |
| Complexity and cost | Simple, quick, low cost | Needs computing power and data, high cost |
| Risk insight | Limited to sensitivity or scenario tests | Shows variability, tail risk and probability of ruin |
| Examples | Net premium calculation, simple reserve, budget projection | Economic scenario generators, capital models, catastrophe models, ALM |
| Best for | Pricing simple products, quick estimates | Solvency capital, guarantees and options, investment risk |

Solved Example 1: a deterministic projection
A pension fund holds ₹10,00,000 today and adds ₹1,00,000 at the end of each year. At a fixed 8% return, the fund after 3 years is 10,00,000 × (1.08)³ + 1,00,000 × 3.2464 = 12,59,712 + 3,24,640 = ₹15,84,352. One set of assumptions, one answer.
Solved Example 2: a simple stochastic model
₹1,00,000 is invested for 2 years. Each year the return is 6% (probability 0.25), 8% (0.50) or 10% (0.25), independently. The expected yearly return is 8%, so the expected fund is ₹1,16,640. The worst case, 6% in both years, gives ₹1,12,360; the best case, 10% in both years, gives ₹1,21,000. Each extreme has probability 0.0625.
The deterministic answer stops at ₹1,16,640. The stochastic version also shows how far the result can swing and how likely each outcome is, which an actuary needs when setting reserves and capital.
Other ways to classify models
- Discrete-time vs continuous-time: cash flows modelled yearly or monthly, or continuously.
- Static vs dynamic: dynamic models let assumptions or management actions change over time.
- Empirical vs theoretical: built on observed data, or on theory such as mortality laws.
- Multiple-state models: for example Healthy, then Sick, then Dead, used in health and disability cover.

Exam-style questions (the notes print no year tags), one per unit:
- Unit I: Find the PV of ₹2,00,000 due after 8 years at 9% compound interest. Pointer: 2,00,000 ÷ (1.09)⁸ = ₹1,00,373.27 (pages 15-16).
- Unit II (10-15 Marks): Explain conditional probability and Bayes' theorem with an insurance example. Pointer: the page 26 motor example, where one accident lifts the high-risk chance from 20% to 40%.
- Unit III (2-5 Marks): Why do reserves arise under the level premium system? Pointer: early premiums exceed the mortality cost and the surplus funds later years (page 44).
- Unit IV (2-5 Marks): Distinguish between DB and DC plans. Pointer: what is fixed and who bears the risk, OPS vs NPS (page 53).
The BBA 403 notes list 42 short-answer (2-5 Marks) and 21 long-answer (10-15 Marks) questions across 4 units, plus 42 solved numericals and 18 practice numericals with answers.
More practice sits in the BBA 403 important questions.

How to write BBA 403 answers: formula-first actuarial numericals and long answers on risk, pensions and IRDAI
These BBA 403 Fundamentals of Actuarial Sciences IPU notes lay out every numerical in four steps, and copying that order keeps your working easy to mark: write the formula with its notation, substitute, compute (factors to four or six decimals, money to the paisa), then add one line on what the answer means. Keep the Quick Revision box of each unit (pages 21, 34, 47 and 61) as your last-day formula sheet, and learn the notation, because examiners mark symbols.
That last line is what the notes keep modelling. After the smoker example on page 25 they say smokers are twice as likely to claim, so they should pay more; after the Bayes motor example they link the result to No Claim Bonus.
Use the built-in checks as well. Joint-life probabilities on page 24 must add to 1. Term insurance NSP on page 42 is worked by probabilities and again by commutation functions, and the reserve on page 45 comes out at ₹30,677.68 both prospectively and retrospectively. If your two routes disagree, recheck before moving on.
Worked example (page 27): a one-year term policy pays ₹1,00,000 if a 40-year-old dies; q40 = 0.004, i = 8%. Expected claim = 1,00,000 × 0.004 = ₹400. Discount: 400 ÷ 1.08 = ₹370.37, the net single premium. Interpret: the standard deviation of ₹6,311.89 dwarfs the mean, so insurers need a large pool.
For 10-15 Marks theory, open with a "Write in Exam" definition (page 7 or page 49), add the notes' comparison table (risk vs uncertainty, net vs gross premium, DB vs DC) and back each point with an Indian fact such as IALM 2012-14 or the 150% solvency rule. Practise on GGSIPU BBA important questions.

How do I get the full BBA 403 notes?
Tap "Get Full Notes" and send the pre-filled WhatsApp message to 9899436384. The full BBA 403 notes come as a printed book only, not as a PDF. Share your delivery address in the same chat and the book reaches you within 5-7 days at most, depending on your location.
Is BBA 403 compulsory or an elective in GGSIPU BBA Sem 7?
BBA 403 is compulsory. The revised scheme lists it as a Discipline Specific Course / Major in the Seventh Semester programme for BBA (Hons.), with 4 credits and 4 lecture hours a week. The only other fixed Sem 7 paper is BBA 401 Project Management; the remaining three slots are specialisation electives from BBA 405 to BBA 433.
What is the passing mark for BBA 403?
BBA 403 is marked out of 100: 40 internal (class test 15, other activities 25) and 60 end-term. The official BBA scheme does not print a pass percentage for theory papers, so we do not quote one. End-term minimums and re-appear rules are in GGSIPU Ordinance 11 on ipu.ac.in; confirm the rule for your batch with your college.
Which BBA 403 unit has the most solved numericals?
Unit 2, Probability and Statistics for Actuarial Applications, has 14: probability rules, smoker claims, Bayes' theorem, expected claims, Binomial, Poisson, Normal with the Central Limit Theorem, and Exponential waiting times. Unit 3 follows with 12, mostly annuities, premiums and reserves on one shared commutation table. Units 1 and 4 have 8 solved numericals each, mostly on interest and pensions.
How hard is the maths in BBA 403?
The BBA 403 notes stay with powers, roots, logarithms and the exponential function; integrals appear only inside a few definitions, never in a sum you must solve. Each numerical is worked step by step, all 18 practice numericals carry answers, and every unit closes with a formula box. About half of each unit is theory, so definitions also score.
Can I get the BBA 403 notes as a PDF?
No. The full BBA 403 notes are sold only as a printed book, delivered within 5-7 days at most depending on where you live.
